Bitcoin and Portfolio Diversification

We've looked at why interest in Bitcoin has grown. A more practical question follows naturally: where, if anywhere, might it actually fit within a wider investment portfolio? This is genuinely one of the more nuanced questions in this whole series, so it's worth taking slowly.

Diversification, in one sentence

Diversification means spreading investments across different assets, so that a decline in any single holding doesn't sink an entire portfolio - built on the idea that assets which don't all move in the same direction at the same time can smooth out overall returns.

What is “correlation,” and why does it matter?

Correlation describes how closely two assets' prices tend to move together. Two highly correlated assets tend to rise and fall in tandem, offering little diversification benefit if you already hold one. Two assets with low or negative correlation can behave quite differently from each other, which is generally what investors are looking for when they talk about diversification.

How has Bitcoin's correlation with other assets actually behaved?

This is genuinely mixed, and worth resisting any simple answer. At various points, Bitcoin has moved fairly independently of traditional assets like stocks and bonds. At other points - particularly during periods of broad market stress - its correlation with riskier assets, technology stocks especially, has increased noticeably. There's a well-known pattern across financial markets generally that correlations between many different assets tend to rise sharply during a crisis, precisely when diversification matters most, and Bitcoin hasn't been immune to that pattern. Its correlation profile shouldn't be assumed to be fixed, in either direction.

Why do some investors still consider an allocation to Bitcoin?

The reasoning usually rests on the idea that, viewed over a long enough time horizon, an asset with a meaningfully different return pattern and long-term growth potential can improve a portfolio's overall risk-adjusted returns, even with a fairly small allocation - a widely discussed idea in portfolio theory generally, not unique to Bitcoin. Whether that holds up going forward depends on correlation and return patterns that are, by definition, uncertain in advance.

How much do people typically discuss?

You'll often see relatively small allocations discussed in financial media and commentary - frequently framed as a low single-digit percentage of a total portfolio. This reflects a fairly common line of general discourse, not a personal recommendation from us, and it isn't a substitute for thinking through your own circumstances, risk tolerance and goals, ideally with a regulated financial adviser.

The risk of overconcentration

Given Bitcoin's volatility, a larger allocation than you're genuinely comfortable with can turn a diversification strategy into a concentration risk instead - the opposite of the intended effect. How much volatility a portfolio can absorb without derailing someone's broader financial goals is a deeply personal question, not a fixed formula that applies equally to everyone.
